      Financing options for gas and oil pipelines

      Projects for the construction, expansion and modernization of oil and gas projects are among the most expensive and technically complex.

      As a rule, we are talking about billions of dollars that must be raised within a short period of time. To give an idea of the scale of the funding needs, we can recall one of the recent projects in this area.

      One of the largest pipeline projects in recent years is the Trans-Anatolian Natural Gas Pipeline (TANAP), which was completed in 2018. The pipeline spans 1,850 kilometers from Azerbaijan to Turkey and has a capacity of 16 billion cubic meters per year. The project was developed by a consortium of companies, including SOCAR, BP, and Total, among others.

      The total cost of the project was estimated at $8.5 billion, which was financed through a mix of equity and debt.

      The equity portion of the financing was provided by the group of sponsors, who contributed a total of $2.5 billion. SOCAR, Azerbaijan state-owned oil company, had a 58% stake in this project, while BP had a 12% stake and Total had a 18% stake. Other sponsors included Turkish Petroleum, which had a 19% stake, and Turkish Botas, which had a 30% stake.

      The debt financing was provided by a group of international and local banks, including the European Investment Bank, the Asian Development Bank, and the International Finance Corporation, among others. The total debt financing for the project was $6 billion, with a tenor of up to 18 years. Some of the notable lenders included the Export-Import Bank of China, which provided $3 billion, and the Japan Bank for International Cooperation, which provided $1.5 billion.

      These impressive figures demonstrate the complexity, versatility and high cost of today's pipeline projects.

      Being built with the participation of major international contractors, leading financial institutions and governments, such projects require the search for advanced organizational and financial solutions to achieve ambitious goals.

      There are various financing options currently available for gas and oil pipelines, depending on the project's size, location, and ownership structure. The most common methods of financing pipelines are debt financing, equity financing, and project finance (PF) schemes.

      Debt financing

      Debt financing involves borrowing money from lenders, such as banks or bond investors, to fund the pipeline's construction.

      The borrower agrees to repay the principal amount plus interest over a specified period, typically between 5 and 30 years. The interest rate may be fixed or variable, depending on the terms of the particular loan.

      Debt financing is a widespread option for oil and gas pipeline projects because it offers several advantages.

      First, it allows the borrower to spread the cost of the project over a more extended period, reducing the immediate cash outflow.

      Second, the interest payments on the debt are tax-deductible, providing a significant cost-saving advantage.

      Third, most lenders typically require fewer ownership rights or control over the infrastructure project than equity investors, giving the borrower more freedom to manage the project.

      Within the framework of debt financing, we should separately mention long-term loans issued by large private investors or private investment funds. This type of financing, which is of particular interest to young companies planning capital-intensive investment projects, will be discussed in detail below.       Equity financing

      Equity financing involves raising capital from investors in exchange for ownership or shares of the pipeline project.

      Equity investors may include institutional investors, such as pension funds, private equity firms, or high-net-worth individuals (HNWIs). The investors receive a share of the future profits generated by the pipeline, but also bear a proportionate share of the project risks.

      Equity financing is also very popular option for oil and gas pipeline projects because it allows the borrower to raise significant amounts of capital quickly. Equity investors may be willing to accept higher risks in exchange for potentially higher cash flows, providing much more flexible financing options.

      However, equity financing is generally more expensive than debt financing, as the investors require a higher rate of return to compensate for the risks.

      Project finance schemes

      Project finance (PF) is an advanced financing option that involves creating a separate legal entity, which is called a special purpose vehicle (SPV), to undertake the pipeline project.

      The SPV usually raises capital from numerous sources, including debt and equity investors, and uses the funds to construct and operate the pipeline. The investors in the special purpose vehicle receive a share of the profits generated by the project, but also bear a share of the risks.

      As a type of so-called off-balance sheet financing, PF is a viable alternative for capital-intensive oil and gas projects, as it allows for the raising of significant resources against future cash flows.

      It also allows for the efficient allocation of risks and returns among the parties involved.

      Each investor can choose the level and type of risk they are comfortable with, and be compensated accordingly.

      Project finance also provides greater transparency and accountability, as the SPV is solely focused on the project's success, and the investors' returns are directly tied to the project's performance.       In particular, Energy Transfer Partners, the company leading the project, received a $2.5 billion loan from a group of lenders led by Blackstone, the private investment firm.

      Another example of private investment in pipeline construction is the Permian Highway Pipeline, a natural gas pipeline that will transport gas from the Permian Basin in Texas to the Gulf Coast. The investment project has been developed by Kinder Morgan, a leading energy infrastructure company.       For example, large limited partnerships (in the United States these entities are called Master Limited Partnerships, or MLPs) have become a popular investment vehicle for individuals looking to gain access to the energy sector. These are publicly traded partnerships that are exempt from corporate taxes and offer high dividends to investors.

      According to data from the US Energy Information Administration, Master Limited Partnerships held approximately $230 billion at the end of 2020, with a significant share of those assets invested in pipeline projects. This highlights the important role that individual investors can play in financing energy infrastructure projects.

      Practice shows, that private investment funds and large individual investors have become important sources of long-term capital for oil and gas pipeline projects around the world.

      These investors offer an alternative source of financing for energy companies and provide an opportunity for individuals to invest in the energy sector through entities such as limited partnerships.

      Challenges and risks of financing gas and oil pipelines

      Financing gas and oil pipelines comes with several challenges and risks that must be carefully managed.

      Some of the key challenges and risks include the following:

      • Political and regulatory risk. Large pipelines are subject to various political risks, such as changes in government policies or taxes. For instance, a government may impose stricter environmental or safety regulations that increase the project's cost or delay its completion.

      • Construction risk. Pipeline construction involves such risks, as cost overruns, delays, and technical difficulties. The construction risks may increase the project's financing costs, as lenders and investors may require higher returns to compensate for the risks.

      • Market risk. Commodity prices can have a significant impact on the demand for pipelines and the revenue generated from transporting oil and gas.
